Coase's Answer: The Transaction Cost Theory of the Firm

Coase's answer to why firms exist is that they serve to minimize transaction costs. A firm will emerge and expand when the cost of organizing a transaction internally, through managerial direction, is lower than the cost of carrying out the same transaction on the open market. These market transaction costs include discovering prices, negotiating contracts, and enforcing agreements. Therefore, the existence of firms is an efficient response to the presence of significant transaction costs in a market economy.
