Case Study

Insurance Premium Rationale

A community of 1,000 people is considering a health insurance plan where no one knows their individual future health needs. It is statistically estimated that each year, 950 people will incur medical costs of $100, while 50 people will incur major medical costs of $19,100. An insurance company proposes to offer a single policy to everyone that covers all costs and allows the company to break even (total premiums collected equal total costs paid out).

First, calculate the annual premium the insurance company must charge each person. Second, explain why an individual in this community would find it logical to purchase this policy, even though their personal medical costs might only be $100 for the year.
