Basis Risk in Index-Based Home Price Insurance
A primary drawback of index-based home price insurance is 'basis risk.' This is the risk that the financial loss experienced by an individual homeowner does not perfectly correlate with the regional price index used for the insurance payout. For example, a homeowner's property value could fall due to a localized issue, such as a new noisy highway nearby, even if the regional index remains stable or rises. In such a case, the homeowner would suffer a real loss but receive no insurance compensation.
