Critique of a Proposed Crisis Intervention

In 2007, as concerns grew about defaults on home loans, a policy advisor suggested the following: 'The root of the problem is homeowners failing to pay their mortgages. To contain this, the government should create a fund to purchase all defaulted loans directly from the original lenders at a small discount. This will protect the initial lenders from losses and stop the problem at its source.' Critically evaluate this proposal. Explain why this policy, despite its focus on the initial shock, would likely have been insufficient to prevent the subsequent widespread financial crisis.
