Effect of Labor Market Competition on Wage Markdown (η)

The size of the wage markdown (η) is inversely related to the level of competition in the labor market. When there is low competition among employers for workers, such as in a monopsony situation, firms possess greater labor market power. This power allows them to set a higher markdown (η), meaning they can pay a wage that is further below the marginal cost of production. Conversely, high competition for labor reduces a firm's power and leads to a smaller markdown.
