Case Study

Evaluating Tenancy Contract Options

A landlord, Bruno, offers a tenant, Angela, the right to farm his land. Angela's production capabilities and her personal preferences for balancing grain consumption and free time are fixed. If she were an independent farmer (paying no rent), her optimal choice would be to work 8 hours per day. Bruno is considering two different fixed-rent tenancy contracts to offer her:

  • Contract A: Angela pays a fixed rent of 4 bushels of grain, regardless of her output.
  • Contract B: Angela pays a fixed rent of 5 bushels of grain, regardless of her output.

Under both potential contracts, Angela would still be better off than her next best alternative (e.g., not farming at all). Assuming Angela acts to maximize her own well-being and Bruno acts to maximize his income, which contract should Bruno offer? Justify your choice by explaining how Angela's choice of working hours is affected by each contract.
