Example of Deflation Creating a Positive Real Interest Rate at the ZLB

When the nominal interest rate is at the zero lower bound, an expectation of deflation results in a positive real interest rate. For instance, if the public expects prices to fall by 1% (an expected inflation rate of -1%), the real interest rate will be 1%. This rate may be too high to provide sufficient stimulus to the economy during a recession.
