Market Failure from Negative Externalities

When negative externalities like pollution exist, the market fails to produce a Pareto-efficient outcome. This market failure occurs because decision-makers, who gain private benefits, do not account for the external costs imposed on society. Consequently, compared to the socially optimal level, the pollutant is overused, and the associated good is overproduced.
