Moral Hazard in Unemployment Insurance

Moral hazard arises in unemployment insurance systems because the insurer (typically the government) cannot perfectly observe the job search effort of the recipient. Since receiving benefits cushions the financial impact of unemployment, an individual may have a reduced incentive to search for a new job diligently, potentially prolonging their period of unemployment. This represents a classic hidden action problem.
