Relationship Between Decreasing Average Cost and Marginal Cost

When a firm's average cost per unit declines as it increases production, the marginal cost—the cost of producing one additional unit—is always less than the average cost. This occurs because the cost of the last unit produced is lower than the average of all preceding units, which pulls the overall average down.
