Wage Premiums Must Cover Effort Cost and Provide Employment Rent

To incentivize an employee to exert effort, a firm must set a wage that exceeds the worker's reservation wage. This wage premium serves two essential functions: first, it compensates the employee for the disutility or cost of working hard, and second, it creates an employment rent. This rent makes the job valuable to the worker, ensuring that the prospect of being fired for shirking represents a significant financial loss, which motivates them to remain diligent.
