Evaluating Policy Interventions in a Resource Dilemma

Two towns share a common aquifer and must decide whether to 'Conserve' water or 'Overuse' it. The payoffs, representing the net benefits to each town, are shown in the matrix below (Payoff for Town A, Payoff for Town B). The current stable outcome is for both to overuse the resource.

A regional authority is considering two different policy proposals to encourage conservation:

  • Proposal 1: Provide a grant (subsidy) of 6 units to any town that chooses to 'Conserve'.
  • Proposal 2: Impose a fine (tax) of 6 units on any town that chooses to 'Overuse'.

Evaluate both proposals. First, determine if each proposal is successful in making mutual conservation ('Conserve', 'Conserve') a stable equilibrium. Then, recommend one of the proposals, justifying your choice based on your analysis of how it alters the strategic incentives.
