Wage Premium as an Incentive for Effort

To motivate employees to work diligently, a firm offers a wage that exceeds their reservation wage. This wage premium creates a cost of job loss, as a worker who is fired for shirking cannot be certain of finding another job with similarly favorable pay and conditions. The potential loss of this economic rent serves as a direct incentive for the employee to exert effort.
