Credit Constraints as a Barrier to Consumption Smoothing

A significant obstacle to consumption smoothing is the presence of credit constraints, which limit a household's ability to borrow. These limitations are particularly severe for less wealthy households, who may be unable to secure loans or are forced to borrow at extremely high interest rates. Consequently, the very individuals who would benefit most from borrowing to stabilize their consumption are often the ones with the least access to credit.
