Risks in the Central Bank's Balancing Act After a Supply Shock

When responding to a supply shock, central banks must perform a delicate balancing act, as policy errors can have severe consequences. An overreaction, such as raising interest rates too aggressively, risks pushing the economy into an unnecessarily deep recession. Conversely, an under-response, or reacting too cautiously, can lead to more significant problems later, such as entrenched inflation that becomes harder to control.
